Break-even point

How break-even is calculated

Break-even is the revenue at which a business makes neither a profit nor a loss. To find it, split spending into fixed costs (they exist even with no sales) and variable costs (they grow with sales). What's left of each sale after variable costs is the contribution margin, and that's what pays the fixed costs.

Contribution margin (%) = 100% − variable costs (%)
Break-even ($) = fixed costs ÷ contribution margin

If you know per-unit figures, the contribution margin is (price − variable cost) ÷ price, and the number of units is fixed costs ÷ (price − variable cost).

Example

A shop has $20,000 of fixed costs per month and variable costs of 60% of sales. The contribution margin is 40%, so break-even is 20,000 ÷ 0.40 = $50,000 a month. With a $125 average sale, that's 400 sales a month, or 16 a day over 25 business days.

Questions

Frequently asked questions about break-even

What is the break-even formula?

Break-even ($) = monthly fixed costs ÷ contribution margin (%). The contribution margin is what's left of each sale after variable costs: 100% − variable costs (%).

What counts as a fixed cost?

Anything you pay even if you sell nothing that month: rent, wages and payroll costs, the owner's pay, accountant, software, internet, insurance. Include the owner's pay, or break-even will look artificially low.

Does reaching break-even guarantee cash in the bank?

No. Break-even looks at the month's result. If you sell on credit, the money may arrive after bills are due. That's why it's worth tracking your cash flow too.
